Introduction
Not all bonds are equally safe. Some companies with weaker finances have to pay higher interest rates to convince investors to lend them money. These bonds are called junk bonds, or more politely, high-yield bonds.
What Makes a Bond Junk?
Credit rating agencies like Moody's and S&P grade bonds based on the issuer's ability to repay. Bonds rated below BBB- by S&P or Baa3 by Moody's are considered below investment grade, or junk. These issuers have a higher chance of defaulting on their payments.
Why Investors Buy Them
Junk bonds pay higher interest rates than safer bonds. For investors seeking more income, that can be attractive. Many well-known companies have issued high-yield bonds, especially young or rapidly growing firms or companies going through difficult times.
The Risks
The biggest risk is default, where the company cannot repay. During recessions, defaults rise and junk bond prices can fall sharply. Junk bonds often behave more like stocks than safe bonds during market stress. Many investors buy high-yield bond funds to spread out the risk.
Conclusion
Junk bonds show the classic trade-off between risk and reward. Higher returns usually come with higher chances of loss!
